Krazr K1m totally defective

My girlfriend bought a Krazr v1m around Christmas of last year from future shop and signed up on a contract with Telus. Around June, Telus cancelled her service until she payed an outstanding bill, so the phone sat in her dresser until late July when her service finally turned back on. All of a sudden the phone is bonkers. The front display screen just about never works, and the main display intermitenly shows nothing at all (white) or an invert of the normal colours. The trick to getting the display to work properly is opening it very slow. This makes us think that there is a problem with the wiring at the flip-joint of the phone. Also, the phone will randomly ring for txt msgs that do not exist. The finish on the main keypad is wore away faster than they should have. Her friend who has the same phone and used it twice as much has less wear than hers.
So the phone is junk. She sent it to Telus who sent it away for repairs, who sent it back saying its water damage. But the sticker on the battery indicates NO WATER DAMAGE. They are gonna make her pay for a new phone! Is this complete BS or what? What should she do?
