Physical damage could mean you got water inside and it corroded away the components, or the circuit board was bent/warped, or the traces were broken/blown, you did unauthorized repair to your phone by opening/attempting to service it yourself, or a connector inside is broken off beyond repairs.

I agree with you; however, the slip they sent back to me states "physical damage due to scratch on lens". I have not taken this phone apart, I have no idea how, and no water damage. I have written them and they have told me to send it back. It is just aggravating. I was a bit shocked by getting the phone back.
